We expect 2H25 earnings to fall HoH and YoY on lower NIM and higher credit cost on the weaker macro backdrop as a result of the trade war. We believes banks will be resilient to some extent in sustaining bottom lines in 2025 and 2026, with opportunities to boost gains from falling bond yield and room to cut opex, despite the headwinds from the policy rate cuts and the US tariffs. Although we see downside risk to NIM from a further cut in the policy rate cut and to asset quality from the trade war, we expect banks to sustain absolute DPS, which should keep dividend yield attractive and share prices afloat. We keep KTB as the sector pick.
Further contraction in loans in July. In July, the sector’s loans contracted 0.7% MoM, -0.6% YoY and -1.6% YTD. BBL and BAY saw the largest loan contractions at 1.6% MoM in July due to higher repayment of corporate loans. On a YTD basis, TISCO is the only bank with loan growth at 1.3%. We maintain our forecast of a 1% contraction in the sector’s loans in 2025 on greater caution on underwriting criteria and slower loan demand as a result of the US tariffs.
Expect 2H25F earnings to fall HoH and YoY. After banks cut lending interest rates by 25 bps in August, we expect a QoQ larger NIM squeeze in 3Q25. We expect 2H25 earnings to fall HoH and YoY on lower NIM (assuming another 25 bps cut in the policy rate in 4Q25) and higher credit cost to reflect a weaker macro backdrop as a result of the trade war. We now expect sector earnings to be flattish in 2025, with loans down 1%, NIM down 28 bps, credit cost down 5 bps, non-NII up 13% on gains on financial instruments & investment and opex down 2% on cost-cutting. Backed by opportunities to boost gains from falling bond yield and room to cut opex, banks do have some flexibility to enable them to stabilize bottom lines amidst headwinds.
Downside risk to NIM and asset quality in 2026. We now expect the sector’s 2026F earnings to be flattish in 2026, with 1% loan growth, NIM down 11 bps, credit cost down 5 bps, non-NII down 2% (mainly due to lower FVTPL and investment gains at KTB which marked THAI to market on the P&L) and a trim in opex to sustain bottom lines. We see downside risk to NIM from a further cut in the policy rate in 2026, which we have not yet factored in. Our sensitivity analysis suggests that a 25 bps cut in the policy rate will bring downside risk to NIM of 1-8 bps and 1-6% to 2026F earnings for large banks but upside to NIM of 8-13 bps and to 2026F earnings of 5-6% for TISCO and KKP. We see risk to asset quality from customers with direct exposure to exports to the US and a weaker macro backdrop. With the 19% US tariff for Thailand, we believe the asset quality risk will be manageable, as banks have some management overlay to mitigate the impact. We see KBANK as having the highest downside risk as it has the largest exposure to SME loans, the highest exposure to the industrial and commerce sectors (linked to exports) and lower LLR coverage than peers. BBL has the highest LLR coverage to absorb downside risk. TISCO and KKP have insignificant loan exposure to US exports. Our sensitivity analysis suggests downside risk to 2026F earnings at 3%, if 5% of SME loans that have a direct exposure to exports to the US become NPLs.
Sustainable DPS. We expect all banks to sustain absolute DPS in 2025 and 2026, backed by a strong capital adequacy ratio and less need of capital amidst sluggish loan growth. Most will still deliver good dividend yield.
Roll TP over to mid-2026. Our TPs for most banks inched up after we rolled our valuation base over to mid-2026.
Keep KTB as the sector pick. We keep KTB as the sector pick on a lower asset quality risk than peers, superior ROE to peers, cheap valuation and an attractive dividend yield with upside.
Key risks: 1) Asset quality risk from economic slowdown and trade war, 2) NIM risk from a further cut in interest rates, 3) ESG risk from market conduct and 4) cyber security risk.
